Data is encrypted on your device before it leaves, it is decrypted once it reaches your VPN and vice versa.
The Flowchart for #2 is correct 🙂 🙂 however the datais encrypted betwen your pc and the ISP, so the ISP can not technically see what you are doing. however. There has been evidence to show that your traffic, encrypted or not, can show what youtube video you are watching 🙂 🙂 merely by comparing the ‘bandwidth use’ wave of the video to your bandwidth use over the vpn.. rather interesting 🙂
